The Romney Trust: A Masterpiece ? Palisades Hudson Financial ...

As a financial adviser, I look at a well-executed financial plan in the way an art lover looks at a painting. Mitt and Ann Romney?s 1995 Family Trust, with its reported $100 million, is my financial planning Mona Lisa.

The Romneys have planned admirably, integrating investment, income tax and estate tax strategies. Further, the Romneys have reportedly paid no gift tax; a Romney campaign spokesperson told CNN that no contributions to the trust exceeded the gift tax limit. So how did the Romney Trust reach $100 million?

Assuming that their gifts were always the maximum gift tax-exempt amount each year between 1995 and the present, the Romneys would have needed to sustain an average rate of return of 26 percent to get from $11.89 million (the sum of these contributions) to $100 million. This scenario is highly unlikely, given that the S&P 500 averaged about 10 percent during that period. Private equity investments generally seek to outperform the market average, but it?s a stretch to assume a return 16 percent better than that of the market every year. In fact, private equity return data compiled by Cambridge Associates show that over the last 25 years, private equity has outperformed the stock market only by about 4 percent.

How, then, did the Romney Trust produce this value? Doubtless the Romneys hired the best available financial and estate planners to create a customized plan, which surely included a variety of techniques. Though the Romney family hasn?t released gift tax returns or disclosed the actual amounts of their contributions to the trust, it is possible to theorize about the most likely strategies in play and to create a scenario that could have accumulated $100 million by year-end 2011.

Let?s assume that the Romney Trust invested in private equity exclusively and that private equity returned 4 percent more than the S&P 500 in each calendar year since 1995. As the former chairman of Bain Capital, Mitt Romney would have had access to multiple private equity deals.

In 1995, or even earlier, the Romneys could have established a family limited partnership. As with all limited partnerships, a family limited partnership has two types of partners: general and limited. In a typical family limited partnership, parents initially may serve as general partners, giving them management power, and their children or grandchildren participate as limited partners.

Because of the limited partners? lack of control, they may be eligible for valuation discounts when assets are transferred to them through the partnership. Historically, transfers of limited partnership interests were also eligible for the annual gift tax exclusion, though this has been questioned in recent years.

Let?s assume that the Romneys created a family limited partnership in January 1995. Let?s further assume that all gifts the Romneys made to the 1995 Family Trust consisted exclusively of family limited partnership interests. An independent valuation expert might have assigned a 23 percent discount to the net asset value for all gifts to the 1995 Family Trust, because those limited partnership interests had restrictions on marketability and control. In essence, the Romneys would have transferred $15,441,558 of net asset value to the family but, as a result of the 23 percent discount, would only be required to report a fair market value of $11.89 million on a gift tax return. If the family limited partnership made the same private equity investments as the rest of the Family Trust, the accumulated net asset value of the limited partnership interest would have been $29,651,275 on December 31, 2011. Had $11.89 million in cash been transferred to the trust, that would have grown to $22,831,482. The value of the family limited partnership interest discount, plus the earnings on it, would have added $6,819,793 of net asset value to the Family Trust.

Another technique the Romneys may have used is a grantor retained annuity trust (often referred to as a GRAT). This type of trust is designed to allow an individual to shift the future appreciation of an asset, above a pre-established hurdle rate, to a beneficiary without incurring gift tax. As the trust?s name suggests, the trust-maker (i.e., the grantor) receives a yearly payment from the trust for the fixed term of the trust?s duration; at the end of this time, any remaining assets in the trust go to the beneficiary.

The required annuity payment in a GRAT is calculated using the Internal Revenue Code Section 7520 rate. If the grantor chooses to make the sum of the payments exactly equal to principal repayment plus the required interest rate, all of the assets in the trust will come back to the grantor at the trust?s termination as long as that rate equals the assets? rate of return, leaving nothing for the beneficiary. When set up this way, the trust is not considered a gift for federal tax purposes since, in theory, no value is being transferred; if the trust?s actual rate of return equals or is less than the 7520 rate, the grantor will receive back exactly what he or she put in, less the fees to set up the trust and any losses the assets incurred. However, if the assets earn more than the 7520 rate, the difference goes to the designated beneficiary, gift tax-free.

For the Romneys, let?s assume they created two eight-year GRATs: one at the beginning of 1996 and the other, eight years later, at the beginning of 2004. For the first GRAT, let?s assume it was funded with $10 million. In January 1996, the Section 7520 rate was 6.8 percent. Therefore, each annuity payment for eight years would have been $1,661,721. At the end of the eight-year period, after paying $1.66 million annually back to the Romneys, $15,876,280 would have remained in the GRAT as a result of investment returns, which, on average, exceeded 6.8 percent annually. This sum could have passed to the Romney Trust.

For the second GRAT, let?s assume it was funded in January 2004 with $40 million, when the Section 7520 rate was 4.2 percent. Therefore, each annuity payment for eight years would have been $5,990,276. At the end of the eight-year period, after paying $5.99 million annually back to the Romneys, $36,455,243 would have remained in the second GRAT, which could also have passed to the Romney Trust.

In total, the two GRATs could have passed $52,331,523 to the Romney Family Trust, entirely gift tax-free.

A related technique is the charitable lead annuity trust (often referred to as a CLAT). Instead of returning to the grantor, the trust?s annual disbursements go to a charity of the grantor?s choice. Like a GRAT, a CLAT?s annual payments must clear the Section 7520 hurdle rate; if the annuity is set to mirror this interest rate precisely, the entire gift is characterized as charitable, which means it incurs no gift tax. When the trust?s term expires, any excess not paid to the charity go to designated heirs, still gift tax-free. The grantor of the CLAT may also receive an upfront income tax deduction based on the value the charity expects to receive.

Let?s suppose the Romneys set up a two-year, $2.5 million CLAT in January 1996. As mentioned above, the 7520 rate at the time was 6.8 percent. Therefore, annual payments to charity would have been $1,378,897. Assuming private equity performance over those two years, after making both $1.4 million annual payments to charity, the CLAT would still have had $1,086,855 remaining at the end of its two-year term. That amount could have been further invested in the Romney Trust.

A short-term CLAT strategy can make a lot of sense. The Romneys could have taken an upfront tax deduction for the amount expected to go to charity. Even if the CLAT performed at less than the 7520 rate, the CLAT would distribute its remaining amount to charity. The grantor could still receive an upfront tax deduction on the amount that was expected to go to charity. Of course, the beneficiary would not receive any transfer, but the grantor could subsequently start another CLAT. These so-called rolling CLATs, and rolling GRATs, for that matter, can result in a ?heads, I win; tails, I don?t lose? scenario. Short-term CLATs actually benefit from market volatility, which can be extreme over brief periods.

If we assume the Romneys made a series of rolling CLATs of increasing value biennially beginning in 1996, these CLATs would have transferred $8,673,992 to the Romney Trust and would have appreciated to $12,086,189. (See the table below for details.)

Intra-family loans might also have served as a useful tool for the Romneys. Such loans provide capital to junior generations or trusts at lower than commercial interest rates. As long as the loan is constructed properly and the minimum IRS-sanctioned interest rate is met, family loans will avoid being characterized as gifts. If children invest their loans wisely, they can repay the interest annually and the principal in a final balloon payment. Should the investment performance of the loan proceeds exceed the interest rate, the children can keep the leftover gain, all without incurring any gift tax. The same principle works for lending money to a trust.

For the Romneys, let?s assume at the beginning of 1996 they made an eight-year loan of $1 million to the Family Trust, at annual rate of 5.73 percent, the IRS Applicable Federal Rate for mid-term loans in January 1996. After eight years of paying $57,300 of interest and repaying $1 million of principal, the trust would have retained $1,156,675 in excess earnings.

Having repaid the $1 million loan in January 2004, let?s further assume the Romneys then lent $10 million for eight years to the trust, at an annual rate of 3.52 percent, the IRS Applicable Federal Rate for mid-term loans in January 2004. After eight years of paying $352,000 of interest and repaying $10 million of principal, the trust would have retained $6,588,880 in accumulated excess earnings from both family loans.

Adding up the $15.4 million of limited partnership interests contributed to the trust (undiscounted), the earnings of $14.2 million on those interests (undiscounted), the $52.3 million transferred via the two grantor retained annuity trusts, the $12.1 million from the charitable lead annuity trust, and the $6.6 million from the intra-family loans, we reach more than $100 million.

The scenario I have described is, of course, one of thousands of possible permutations. Because of his position at Bain Capital, Mitt Romney might have had the rather unusual option of transferring his general partnership interest to his sons? trust directly, offering large valuation discounts for this uncertain, but potentially highly profitable, asset.

We also know the Romneys set up their sons? trust as an intentionally defective grantor trust: ?defective? in the sense that the senior generation pays yearly income tax on the trust?s earnings, so the trust itself doesn?t have to do so. It?s yet another strategy to increase the trust?s overall worth.

While we can?t know with certainty which of these techniques the Romneys did or did not use, the case serves as an interesting lesson in how savvy estate planning can help increase beneficiaries? ultimate inheritance. The Romneys have the resources to pay the best advisers they can find to help them decide what techniques are right for their family. Each of the strategies above has benefits and drawbacks; all are worth considering in a wide variety of situations.

University helps athletes succeed in class

With March Madness drawing to a close and spring sports well under way, N.C. State?s student-athletes are making headlines and being recognized for their excellence in athletics. However, there is another side to these individuals most students and fans rarely think about.

Basketball season may have ended last Friday night with a heart-breaking loss to the Kansas Jayhawks, but the athletes are still in the middle of another equally important season--known to most as spring semester. Monday morning, the members of the men?s basketball team hung up their jerseys and returned class.

For many students, such as Jackie Wyche, a freshman in First Year College, seeing players off the court is a surreal experience. Wyche sits behind sophomore C.J. Leslie, power forward for the men?s basketball team, in principles of microeconomics every Monday, Wednesday and Friday.

?It?s almost an out-of-body experience seeing C.J. Leslie sitting right in front of me, doing the same work I?m doing,? Wyche said.

All the hype surrounding college sports makes it easy for people to forget that the athletes they are watching on television are not only students as well, but are held to similar, and in some cases more rigorous, academic standards as their non-athlete peers. Competing at the collegiate level, now more than ever, subjects athletes to intense pressure as they are expected to perform to the best of their abilities both on and off the court.

?Though the task of balancing school, practice and competition may seem daunting to many athletes who find there simply isn?t enough time in the day, the University does offer help to athletes in a variety of ways.

SeQuoia Watkins, a freshman in First Year College and thrower for N.C. State?s track and field team, is quite familiar with the stress that accompanies being a student-athlete. Watkins claims, however, despite the difficulty athletes encounter, the University constantly works to ensure their academic success.

?Watkins was a part of the summer START program last year--a program she said helped acclimate her to the time constraints many athletes face.

?We have to do in four days what everybody else has to do in five,? Watkins said discussing the limitations often imposed upon athletes by competitions and other means.

The summer START program works to combat this problem by allowing students to take entry level classes over the summer, helping them grow accustomed to the college environment and the fast pace of life as a student-athlete. START is not strictly for athletes, nor do all athletes participate in it. However, for many athletes like Watkins, it is a valuable resource.

In addition to START, the University has other methods for helping athletes maintain the grades they need.

Carrie Leger, director of the Academic Support Program for Student-Athletes and a former student-athlete herself, works with students to develop an appropriate plan of action that fits each student?s academic needs and is customized for their schedule. Leger says the key to academic success for athletes is working not only with them, but coordinating efforts with their teachers, advisors and tutors to help come up with the plan that best suits the student.

?We?re not on an island by ourselves, we are collective and transparent in what we do,? Leger said, elaborating on the importance of working as a unit with all of the resources available to the student-athlete.

This past fall, the board of directors of the NCAA increased the initial eligibility standards for athletes. However, Leger does not foresee this being a problem for the student-athletes or the faculty of N.C. State.

Delegates from ten dioceses attended a three-day workshop on Community Radio organized by the Catholic Bishops? Conference of India Office for Social Communications (CBCI-OSC) December 10-12. The programme was held at Dwaraka, Mananthawady, the headquarters of Radio Mattoli, the first Community Radio in Kerala and an initiative of the diocese of Mananthavady. The workshop included sessions, spot visits and interaction with the management and staff, programme producers and listeners. The participants shared the prospects of establishing Community Radio stations in their own respective dioceses.

Inaugurating the workshop Bishop Jose Porunnedom of Mananthavady urged the importance of adopting modern communication methods if the church is to proclaim the Gospel message effectively. He highlighted the popularity of radio as a medium of communication and said today radio sets are being fitted into fridges, microwaves, cars, mobile phones and other instruments. Radio offers us the possibility to reach the maximum number of people with less costs and resources, he said.

Bishop Porunnedom said he was inspired by the CBCI General Body meeting in Trichur in 2006 which called for the Church in India to take communication seriously. Established in 2009 under the aegis of the Wayanad Social Service Society, Radio Mattoli broadcasts programmes daily from 6 a.m. to 10.pm. In the predominantly tribal district of Waynad, Radio Mattoli is listened to by more than 6.5 lakh people.

Station Director Fr Thomas Joseph Therakam said said the programme content of Radio Mattoli focuses on themes like agriculture, marketing, rural and tribal welfare, domestic issues, women empowerment and leadership, education and entrepreneurship and host of other social and development issues. During an interactive session with listeners of Mattoli, mostly women and college students, the workshop participants learnt that the radio station and its services are highly esteemed by the people. The various government departments at the central and state level have praised Radio Mattoli for its service to the people of Waynad. Fr Jaise Baby, Assistant Director said Radio Mattoli has been a major instrument of transformation in the district as it has helped to change the mindset of people towards education and development.

CBCI Office for Social Communication has set up a national task force and other mechanisms to assist dioceses interested in starting Community Radio. In July the OSC organised a meeting of the directors of the five church-run Community Radio stations at Kochi. Fr. George Plathottam sdb, Secretary, CBCI-OSC highlighted the growing potential of community radio to promote education, development and empowerment of people.

Clay Aiken knows about competition. The TV veteran was not only a runner-up on the second season of "American Idol," but he's also hanging tough on the 12th season of "Celebrity Apprentice."

But during an appearance on Bravo's "Watch What Happens Live," he told host Andy Cohen that there's one person he's not worried about competing with: Rihanna.

The dis came when Aiken was on the hot seat in the "plead the fifth" segment, when asked which current pop singers wouldn't make it past the first round on "Idol," Aiken said, "Oh God, there is too many. Too many ... Current pop singer? I've stopped listening to them because they can't sing."

Then he thought about it for a second and said, "Rihanna has some pitch problems for sure. She does ... Now I'm gonna get in trouble." The openly gay singer also had a unique answer to the "marry, kill, screw" question, when asked who he would choose between former tormentor and ex-"Idol" judge Simon Cowell, Randy Jackson and "Idol" host Ryan Seacrest. "Oh gosh, that's awful, I wouldn't want to kill any of them," he said. "I'm gonna kill Simon, because it's the obvious choice ... Of the two that are left I would probably going to screw Ryan and marry Randy. That's the obvious choice, right?"

As if he hadn't revealed enough, when asked if, as rumored, he'd ever had any plastic surgery, Aiken at first demurred, then admitted, "I had surgery on my jaw for a TMJ thing and I had them suck the fat out of my chin while they were in there. I was like, 'you know what, while I'm already down, go ahead and take the vacuum in there and suck the fat out of my chin.'"
